I need to know if their is a way to edit the xml homescreen file to display 320x240 pictures that I set under Settings-Homescreen.

Currently when I do it, it will only display a good portion of the picture and doesn't fill the whole screen. What do I do?

If you are sure that picture in question indeed is 320x240.Then open the xml file of the desired home screen with notepad (best way is to copy the file to your desktop via Active Sync and then open with notepad). If you look 3-5 lines from the top, you will see the following attributes:

Make sure they are set to 240 and 320 respectively,if not, change to reflect these numbers. Save, copy it back to \application data\home\ folder on your phone and it should resolve the issue. Please keep in mind, that total over all height can not be more than 320 including all the plug-ins otherwise, it won't fit on the screen.
