Shouldn't this action be available on the contacts app? Well, I do it from the music player. Open the file you want to use as a ringtone in the music player, then hit menu button, the hit set as, and a menu pops up with several choices of voice call, video call, caller and alarm. Just pick caller and then your contacts list opens up. I don't know if that's the only way, but it's a way to do it.

Turns out you need to create a contact on the "phone" (just the name is enough) and link it with the google contact version - then you can set a ringtone on the "phone" version of the contact.

I can install custom ringtones with the music player as described above.

I can install custom ringtones with the music player as described above. I use Google Contacts exclusively and the contact list that pops up after selecting "Set As" and "Caller" is empty. When I create a phone contact with the same name, and link it to the appropriate Google Contact, it shows up in that list.

I can install custom ringtones with the music player as described above. Yes, It's possible to do like you say. But I wanted to set the ringtone in the "normal" way. That option only is available if is a phone contact, like miker71 said.
